Economic agents and the circular flow of income

The wages paid to a grocery store stocker in Houston come from that store's sales, which in turn come from the wages of other households. Nobody "makes" the money that circulates: it goes round and round. Understanding this circuit is the first step towards understanding the whole of macroeconomics.

Economic agents and their markets

Households and firms deal with each other in two different markets, in opposite directions.

Diagram of the basic circular flow between households and firms through the goods and services market and the factor market. Households Firms product market resource market labor (real) wages (money) goods (real) spending (money)

The goods and services market is also called the product market, and the factor market the resource (factor) market. Households are the resource owners. In the goods and services market, firms supply and households demand (and pay prices). In the factor market, households supply labor, capital or land and firms demand those factors (and pay incomes: wages, interest, rent).

Topic challenge. The factors of production are labor, capital and land (or natural resources). Each one receives a different income: wages, interest or profits, and rent (or land rent).

  1. a) Match each factor of production with the income that corresponds to it.
  1. b) Give a real example, from your town or your surroundings, of each of these incomes (a wage, an interest or profit, and a rent).

What will be assessed: that the matching between factor and income is correct, and that each example is realistic and clearly corresponds to the factor of production it belongs to.

The government and the foreign sector in the circuit

Diagram of the circular flow of income extended to include the government, showing taxes, government spending, exports and imports in relation to households and firms. Households Firms Government rest of the world taxes gov. spending taxes gov. spending exports imports

The government's arrows

Adding the government to the two-agent model adds four arrows. Households and firms pay taxes to the government (monetary flow). The government returns money as benefits (transfers, such as unemployment insurance) to households and as purchases from firms (for example, building a road). It also provides public services (a real flow) such as schools and roads to households and firms. In the U.S., these arrows exist at every level: households pay federal and state income taxes, payroll taxes (FICA) and sales taxes, and property taxes go to local governments and school districts; the government spends that money on defense, Social Security, roads and schools. If the government collects more in taxes than it spends, money leaves the circuit and the flow shrinks; if it spends more than it collects, the flow grows.

  2. b) Explain what happens to the size of the flow if the government collects a lot and spends little, or the other way around.
